Tough public spending choices unavoidable

The Institute for Fiscal Studies (IFS) says tough choices are “unavoidable” as the Government sets out its spending plans. The think-tank said ministers have “front-loaded” spending over the initial years of the current parliament, meaning spending will slow down, going on to warn: “The consequences of this decision must be confronted.” Bee Boileau, a research economist at IFS, said the Treasury faced “some unavoidably tough choices,” adding: “After turning on the spending taps last autumn, the flow of additional funding is now set to slow to more of a trickle.” Shadow Chancellor Mel Stride says Chancellor Rachel Reeves has been left with “impossible choices” because she “chose to push borrowing and spending to the limit.” The upcoming Spending Review will outline day-to-day departmental budgets over the next three years and investment budgets over the next four.

Low fiscal headroom is a risk to the economy

The Organisation for Economic Co-operation and Development (OECD) has warned that the Chancellor’s “very thin” fiscal headroom poses a risk to the UK economy. The OECD has urged the Government to “step up” efforts to “rebuild” its fiscal buffers, saying that “strengthening the public finances remains a priority.” The OECD has downgraded its estimate for UK growth in 2025 to 1.3% from 1.4%, while its forecast for 2026 has been trimmed from 1.2% to 1%. Despite the downgrade, the UK’s growth would remain the second fastest-growing economy in the G7 across 2025 and 2026 after the US.

Rate cuts ‘shrouded in uncertainty’

Andrew Bailey, governor of the Bank of England, says the pace of UK interest rate cuts is “shrouded in a lot more uncertainty” due to an “unpredictable” global economy. Mr Bailey told MPs on the Treasury Committee that it is unclear where interest rates will go, saying: “I think the path remains downwards, but how far and how quickly is now shrouded in a lot more uncertainty, frankly.” Mr Bailey, appearing alongside members of the Bank’s Monetary Policy Committee, said a “gradual and careful” approach to rate-cutting remains his “guiding light.”

Business growth expectations fall

Growth expectations among private sector firms have fallen to the lowest level since September 2022, according to the Confederation of British Industry’s (CBI) Growth Indicator survey. The analysis shows that 30% more private sector firms are expecting activity to fall than to grow over the next three months. This was driven by predictions of declines in business and professional services (-29%), and consumer services (-43%). Alpesh Paleja, deputy chief economist at the CBI, said: “Our surveys were already pointing to weaker momentum than official data at the start of this year, and this sluggishness looks to have continued since.”

SMEs remain resilient

According to the annual American Express Business Barometer, over two-thirds (68%) of SME leaders feel their businesses are resilient, having faced a series of challenges. The survey revealed that 73% of SME bosses are optimistic about their future, a 4% increase from last year, with 71% expecting growth in the next 12 months. Ruchi Sharma, vice-president, UK commercial at American Express, said: “Business owners and leaders have needed to be more agile and determined than ever.” The research, conducted with Small Business Saturday UK, also highlighted a growing interest in technology investment, with 23% of SMEs planning to enhance efficiency through tech and payment innovations. Additionally, 49% of SMEs are integrating or expanding their use of AI to improve customer service and marketing efforts.

Skills shortage hitting growth and productivity

Nearly three-quarters of British firms are struggling to find talented workers, according to a Barclays poll of 1,000 business leaders. One in eight firms said that a lack of skilled labour is having a “major impact” on growth prospects, while 72% said it is damaging their chances of boosting productivity. A third of firms said they plan to upskill employees through training, while a fifth said they would look to hire more proficient workers if funds became available. Meanwhile, a separate poll shows that nearly half of medium-sized firms plan to introduce better training and development for staff. The American Express Business Barometer also found that 28% of firms hope to hire over the next twelve months.

Business investment predicted to jump

The British Chamber of Commerce (BCC) says business investment could increase by 4.8% this year, with this far higher than the 0.6% increase previously forecast. The BCC says firms in ICT, manufacturing and financial services look set to invest. David Bharier, the BCC’s head of research, said that while the updated forecast was “promising,” most SMEs are not experiencing growth as they “grapple with a range of cost pressures,” such as the hike in National Insurance contributions. He also said a belief that there may only be one further interest rate cut this year is “weighing on business confidence and borrowing appetite,” with this potentially hindering investment. The BCC predicts that GDP will increase by 1.1% in 2025, up from a previous forecast of 0.9%. It also expects UK exports to grow by 2% this year, marking a steep revision from a forecast that pointed to a 0.5% contraction. Imports are expected to grow 3% in 2025.

Services sector shows renewed optimism

Analysis by S&P Global indicates a surge in optimism among UK business leaders, particularly in the services sector, which accounts for approximately 75% of the country’s economic activity. The S&P Global PMI rose from a 27-month low of 49.0 to 50.9 on an index where a reading above 50 represents growth. Despite challenges posed by US import tariffs, which have affected global consumer confidence, the survey suggests that UK businesses are more resilient than anticipated. The report shows that there was an expansion in output in May, while confidence among service providers hit a seven-month high. Rob Wood, chief UK economist at Pantheon Macroeconomics, said: “UK growth has passed the worst,” reflecting a steady, albeit modest, expansion in the domestic economy. However, ongoing challenges remain, with firms still facing pressure on margins and employment levels. Mark Swannell, chief economic adviser to the EY Item Club, said the higher services PMI and a weaker recession in manufacturing pushed the composite PMI into positive territory for the first time since March.

Trade deals set to lift growth

The UK could see higher than expected growth due to trade deals agreed with the US and the European Union, according to KPMG. Yael Selfin, an economist at the firm, says the UK’s economic growth could reach 1.2% this year, an upgrade from the previous forecast of 0.8%. Ms Selfin noted that the trade deal with the US has placed the UK in a “unique position in Europe,” alleviating concerns over tariffs. KPMG says investment levels are projected to rise by 3%, while the unemployment rate is expected to be 4.4%. Inflation is anticipated to ease to 2% by mid-next year, and KPMG analysts predict two interest rate cuts by the end of 2026

EU manufacturers urged to relocate to UK

Ali Lyon reports that European companies are being urged to enhance their manufacturing capacity in the UK to mitigate the impact of Donald Trump’s tariff regime. Alex Altmann, head of the German desk at Lubbock Fine, stated that the 10% US import tariff from the recent UK-US trade pact positions Britain as a strategic bridge between the US and EU. He stressed the importance of short supply chains, particularly for manufacturers in France and Germany, stating: “This is both more cost-effective and resilient against future flare ups over tariffs.” Despite a temporary reprieve from Trump’s proposed 50% tariffs, Altmann cautioned that EU firms should not rely on immediate concessions from the US and should begin “building contingencies.” He noted that the UK has surplus manufacturing capacity, which EU businesses could leverage to maintain output and protect margins.

UK avoids 50% steel and aluminium tariffs

The UK has been spared from Donald Trump’s move to double steel and aluminium tariffs to 50%. The US President has signed an executive order which increases import taxes for US firms buying from other countries to 50%. However, the rate remains at 25% for the UK, with this dependent on the US-UK Economic Prosperity Deal.

Manufacturers call for offset agreements

British manufacturers are urging the Government to implement offset agreements in military contracts with foreign firms to ensure that these companies invest in the UK economy. Andrew Kinniburgh, director-general of MakeUK Defence, said: “Securing inward investment in defence deals should be a pillar of the Government’s growth agenda.” The organisation represents 600 engineering companies and is advocating for a legally binding agreement that mandates foreign firms to reinvest 75% to 90% of the contract’s economic value back into the UK over a decade.

UK sees 12% spike in fraud cases

Britain’s financial sector reported a staggering 3.31m fraud cases in 2024, marking a 12% increase from the previous year. According to UK Finance, this surge resulted in £1.17bn being stolen, unchanged from 2023. Fraud accounts for 41% of all reported crime in the country. The rise in fraud is attributed to criminals shifting tactics, with a notable increase in remote purchase fraud. Despite efforts to combat fraud, many cases remain unreported, with research indicating that 43% of consumers would not report fraud if they encountered it.

Young adults face quarter-life crisis

As young people enter their 20s, many are grappling with the harsh realities of the cost of living, leading to a widespread quarter-life crisis. A LinkedIn study revealed that 75% of young Brits aged 25 to 33 are affected, with 49% citing insufficient earnings as a primary source of anxiety. Dr Emma Palmer-Cooper, a research psychologist, noted that “the journey into adulthood has shifted significantly due to the cost of living,” causing traditional milestones to be delayed. Young adults are now prioritising career advancement over personal milestones, yet financial struggles persist. Dr Sona Kaur, a clinical psychologist, described the pressure of having life figured out by 25 as “outdated,” highlighting the disconnect between expectations and reality.
